The Turmoil in Oil Markets: Escalating US-Iran Conflict Raises Fear of Supply Disruption

The oil markets witnessed a turbulent start to the week, with crude prices soaring over 8% amidst growing concerns over an escalating conflict between the US and Iran. There are mounting fears that this conflict could severely disrupt supplies through the world's most critical energy chokepoint, the Strait of Hormuz, potentially pushing prices to $100 per barrel.

In early trading, West Texas Intermediate rose to about $72.79 per barrel, marking an 8.6% increase from Friday's closing price of around $67, according to CME data. Brent crude, the global benchmark, surged approximately 9% to trade at around $79.41 per barrel, compared to $72.87 at the end of the previous week—reaching levels not seen in seven months. Traders factored in a fresh geopolitical risk premium, causing Brent to briefly climb even higher during intraday movements.

The sharp price rally came after coordinated US and Israeli strikes on Iranian targets, triggering retaliatory actions across the region, including reported attacks on vessels passing through the Strait. While physical flows have not been completely halted, the shipping disruptions and heightened security risks have already slowed tanker movements, leading to increased freight and insurance costs.

The Strait of Hormuz handles approximately 15 million barrels per day of crude and condensate exports, accounting for about 20% of the global oil supply, as per Rystad Energy. This narrow waterway serves as the primary export route for countries like Saudi Arabia, Iraq, Kuwait, Qatar, Bahrain, the UAE, and Iran. Even temporary interruptions could result in significant price fluctuations due to limited alternative export routes and inadequately designed inventories in consuming nations to offset a prolonged outage.

Wood Mackenzie cautioned that oil prices could skyrocket to $100 per barrel if the transit flows through the Strait fail to resume quickly or face significant curtailment. Alan Gelder, senior vice president for refining, chemicals, and oil markets at the consultancy, emphasized the importance of vessels re-establishing export flows. He highlighted that while tanker rates and war-risk insurance premiums are expected to spike, these costs are just a fraction of the broader price impact resulting from sustained supply disruptions lasting more than a few days.

Even in a scenario where tensions ease and cooperation resumes, analysts warn that it might take weeks for export volumes to normalize. During this period, markets are likely to remain tight and highly responsive to news developments. Gelder drew parallels with the initial stages of the Russia-Ukraine conflict in 2022, where concerns of supply losses propelled Brent above $125 per barrel before stabilizing, as alternative flows and strategic reserves were utilized.

Market strategists at UOB stated that oil prices still have room to rise, but they do not consider $100 per barrel as the base-case outcome yet. The bank raised its Brent forecast to $80 per barrel for the second and third quarters, projecting a decrease to $70 per barrel in the fourth quarter, provided that tensions do not escalate further.

Nevertheless, volatility is expected to remain high. Front-month Brent futures surged by over 9% at one point, while WTI experienced an over 8% increase, reflecting significant speculative positioning and hedging activity. Options markets also indicated growing concerns, with implied volatility reaching its highest levels in months.

Besides the impact on crude benchmarks, the implications extend to refined fuels and consumer prices. Elevated oil prices typically lead to increased gasoline and diesel costs within weeks, raising transportation expenses and potentially contributing to the existing inflationary pressures on households and central banks. Energy analysts noted that Asian economies, which heavily rely on crude imports from Gulf producers, are particularly vulnerable to shipping disruptions through the Strait of Hormuz.

In mid-February, Iran conducted military drills in and around the Strait, briefly restricting navigation and causing oil prices to rise by about 6% in the following days. The current escalation is perceived as more severe due to the direct military exchanges and reported vessel incidents, heightening risk perceptions in energy and shipping markets.

Analysts emphasize that the navigability and insurability of the Strait are crucial factors moving forward. If tanker flows continue, even at a reduced pace, prices may stabilize in the range of $80 to $90 per barrel, as predicted by several banks. However, any confirmed closure or sustained reduction could rapidly tighten global balances, pushing Brent prices into triple-digit territory.

Analysts suggest that traders should brace for sharp intraday swings as diplomatic, military, and shipping developments unfold. The oil market's message is clear: the Strait of Hormuz remains the pivot of global energy security, and even the slightest disruption can trigger significant price surges.
